Gratuity Calculation Formula with Example 

The way the gratuity amount calculation happens depends on whether the employer is covered under the Payment of Gratuity Act, 1972. Years of service and last drawn salary are the two main factors here. 

When the employer is covered under the Payment of Gratuity Act, 1972 

Under the Act, gratuity is calculated using the following formula: 

Gratuity = (15 × Last Drawn Salary × Years of Service) ÷ 26 

Illustration: 
Assume an employee’s last drawn salary, including Dearness Allowance (DA), is ₹1,50,000 and the employee has completed 8 years with the organisation. The gratuity payable would be: 

(15 × 1,50,000 × 8) ÷ 26 = ₹6,92,308 

When the employer is not covered under the Gratuity Act 

For organisations that are not governed by the Act, gratuity is generally calculated using a slightly different formula: 

Gratuity = (15 × Last Drawn Salary × Years of Service) ÷ 30 

Illustration: 
If an employee’s last drawn salary is ₹2,00,000 and the service period is 10 years, the gratuity amount would be: 

(15 × 2,00,000 × 10) ÷ 30 = ₹10,00,000

What Are the Taxation Rules for Gratuity? 

The taxation rules for gratuity are determined by the type of employee as follows: 

Government Employees: Gratuity received by government employees, including those employed by state, central, or local authorities, is fully exempt from tax. 

Private Sector Employees: For employees working in the private sector, where the employer is covered under the applicable legislation, the gratuity is exempt from tax to the extent of the least of the following three amounts: 
 

- Rs. 20 lakh. 

- Eligible amount of gratuity. 

- Amount of gratuity received.

What Are the Eligibility Criteria for Payment of Gratuity? 

The following criteria must be met to qualify for a gratuity payment: 

  • The employee must be eligible for superannuation benefits. 
  • The employee must have retired from employment. 
  • Resignation is also applicable, provided the employee has maintained continuous employment with the same employer for at least five years. 
  • In the event of the employee's death, the gratuity is disbursed to the designated nominee, or, in case of disability due to illness or accident, to the employee.
